How Lenders Calculate Rental Income

The formula changes where rent and property costs enter the ratio

The same rent can enter mortgage qualification in different places. Understanding add-back, offset and net-rental formulas explains why identical properties can produce different ratios under different permitted methods.

Three formulas explain most rental-income calculation differences

This page is the formula companion to Rental Income Qualification. The deeper page explains evidence, property classification and insurer/lender rules. Here the narrow question is mathematical: where does recognized rent enter the qualification calculation?

Most residential rental calculations can be understood as a gross-rent add-back, a rental offset, or a net-rental worksheet. Tax-return net rental income can also be used under lender policy, but it should be reconciled with current property facts.

Gross-rent add-back

Adjusted qualifying income = borrower qualifying income + (gross rent × permitted percentage). The lender then includes whatever property costs its method requires in GDS/TDS.

Example: $30,000 annual rent at a 50% add-back contributes $15,000 to the income side before the rest of the lender’s ratio rules are applied.

Rental offset

Rental result = (gross rent × permitted offset percentage) − lender-defined carrying costs. A deficit weakens qualification; a surplus can support qualification according to lender policy.

Example: $30,000 rent at an 80% offset creates $24,000 of recognized rent. If included carrying costs are $26,000, the property creates a $2,000 annual deficit—not a $24,000 income add-back.

Net-rental worksheet

Net rental result = recognized rent − vacancy − lender-defined financing/operating costs. The precise expense set is lender-specific. A worksheet can reward a low-debt property and expose the burden of a highly leveraged property.

Do not use a net worksheet as an investment-profit forecast. The lender may standardize vacancy or expenses differently from the owner’s real operating experience.

Current insurer examples show why the method must be labelled

CMHC currently publishes up to 100% gross rent for an owner-occupied two-unit subject property and up to 50% gross or net approaches in several other situations. Sagen publishes 100%, 50% and lender-net methods by property/occupancy category. Canada Guaranty Rental Advantage currently uses up to 50% gross annual rental income.

These percentages belong to those insurer frameworks. Conventional, alternative and private lenders can use different methods; an insurer rule should never be presented as the universal Canadian calculation.

The final rental number should reconcile rent and property obligations once—not twice

The calculation should make clear where the mortgage payment, taxes, heat, condo fees and other property costs are being counted. A cost captured inside a worksheet should not silently be duplicated elsewhere unless the lender’s method specifically requires it.
