Rental Offset vs Rental Add-Back

A mathematical comparison of rental offset, gross-rent add-back and net-rental worksheet methods, including worked TDS examples and the effect of property leverage.

The percentage is only half the formula

Offset and add-back can use the same rent but place that rent in different parts of the mortgage calculation. Expense placement, leverage and the permitted lender/insurer method can therefore change qualification dramatically.

Rental offset and rental add-back are not synonyms

An add-back changes the income side of the ratio by adding a permitted percentage of gross rent to qualifying income while specified property obligations remain in the debt calculation. An offset first uses a permitted percentage of rent against defined property carrying costs; only the remaining surplus or deficit affects the borrower’s broader qualification.

This is why the statement “the lender uses 80% of rent” is incomplete. Eighty per cent can describe an add-back, an offset input, or part of a net-rental calculation. The placement of the mortgage payment, taxes, heat, condo fees and other expenses determines the economic effect.

Add-back raises qualifying income but does not automatically remove property expenses

A simplified add-back formula is adjusted income = borrower income + eligible percentage × gross rent. The lender then calculates GDS/TDS using the property costs required under that method.

Because only part of gross rent may be recognized while substantial property obligations remain, a gross add-back can be conservative for a low-leverage property. It can also be easy to understand because the rent and liabilities remain visibly separate.

Offset measures whether recognized rent covers specified property carrying costs

A simplified offset formula is rental result = eligible percentage × gross rent − included carrying costs. A negative result becomes a rental shortfall under the applicable method. A positive result may reduce liabilities or support income depending on lender policy.

An 80% offset therefore does not mean 80% of gross rent is simply added to salary. If annual rent is $30,000 and the lender recognizes 80%, only $24,000 is available to absorb the costs included in that offset calculation.

Offset creates a useful break-even-rent concept

If the offset method recognizes a fixed percentage of rent, the gross rent required to cover the lender-defined carrying costs can be estimated as carrying costs ÷ offset percentage. In the illustration used on this page, $26,000 of annual carrying costs divided by an 80% offset requires $32,500 of annual gross rent to reach a zero rental result.

This break-even figure is an underwriting threshold, not an investment break-even. The investor’s true costs may include additional repairs, capital expenditures, management or financing items that the lender formula treats differently.

A net-rental worksheet is a third method and can differ from both

A net worksheet begins with recognized rent and subtracts the expenses the lender requires, which can include vacancy, mortgage cost, taxes, insurance, utilities, condo/common expenses, maintenance or management. A surplus can support qualification; a deficit can weaken it.

Low-debt properties often benefit from a properly designed net method because there is less financing cost to absorb the rent. Highly leveraged properties can look worse because the worksheet exposes the carrying burden.

Worked example: one property, three qualification outcomes

Assume: $110,000 employment income; $30,000 annual gross rent; $26,000 rental carrying costs; $32,000 personal housing costs; $5,000 other annual debts. For the net worksheet, assume 5% vacancy. The numbers are deliberately simplified so the method itself is visible.

With a 50% add-back, adjusted income becomes $125,000 while $26,000 of rental carrying cost remains in obligations. Illustrative TDS = $63,000 ÷ $125,000 = 50.40%. With an 80% offset, $24,000 of recognized rent leaves a $2,000 rental deficit; illustrative TDS = $39,000 ÷ $110,000 = 35.45%. With a 5% vacancy net worksheet, the property produces a $2,500 surplus; illustrative TDS = $37,000 ÷ $112,500 = 32.89%.

The 17.51-percentage-point spread between the highest and lowest illustration comes entirely from methodology. A lender can only use the method its program permits, but the example shows why a generic “percentage of rent” is not enough to predict qualification.

Expense placement is the hidden variable in most rental-method comparisons

Two calculations that use the same rent percentage can still differ if one includes principal-and-interest mortgage payments while another uses only interest, or if condo fees, taxes, heat, maintenance and vacancy sit in different places. The borrower should therefore compare the entire formula, not just the headline percentage.

Mixing formulas is dangerous. If a rental worksheet already incorporates a property cost and that cost is then added again as a separate liability, the application can become artificially weak. If a cost is omitted from both places, the application can become artificially strong.

Leverage determines which rental method tends to be more favourable

Consider two properties with identical rent. Property A has little mortgage debt; Property B has a large mortgage payment. A gross add-back may treat both similarly because the same percentage of rent is added to income, while a net/offset method can reveal a large surplus on Property A and a deficit on Property B.

That is economically intuitive: rent is not equally valuable to a lender when one property has already consumed most of it through secured debt. The method changes the visibility of that fact.

Insurer examples show that there is no single Canadian rental formula

CMHC’s public framework uses up to 100% gross rent for certain owner-occupied two-unit subject properties and up to 50% gross or net approaches in several other situations. Sagen publishes 100%, 50% and lender-net methods depending on occupancy and property position. Canada Guaranty Rental Advantage currently uses up to 50% gross annual rent.

These are labelled insurer policies. Conventional lenders can use their own methods, and alternative/private lenders can apply different underwriting. A public mortgage guide should never convert one insurer’s calculation into an industry-wide rule.

Use the formula to understand the result—not to reverse-engineer an approval

The borrower benefit of understanding the method is diagnostic: it shows whether the constraint is rent, leverage, another debt, property eligibility or the broader income picture. It also lets the borrower compare a mortgage result with the property’s real cash flow instead of assuming the lender’s worksheet is an investment analysis.

The appropriate method remains a lender or insurer policy decision. Understanding the formula helps the borrower identify what is driving the result and whether the mortgage still makes sense under less favourable rent, expense or rate assumptions.
